Character.AI, the chatbot startup that was once among Silicon Valley's brightest AI prospects, has filed for Chapter 11 bankruptcy protection in the United States and agreed to sell some of its assets to Disney for $20 million.

The company announced on Monday that it had reached an agreement with Disney Worldwide Services under which the entertainment giant would take a non-exclusive, perpetual licence to certain Character.AI intellectual property, plus transition services from former employees Disney has hired. Disney will serve as the "stalking horse" bidder in the court-supervised sale, meaning its $20 million offer sets the floor price while competing bidders may submit higher offers.

A steep fall

Character Technologies, the company behind the platform, listed estimated assets and liabilities of between $50 million and $100 million in its court filing. The sale process is expected to conclude by late November or early December 2026.

"After a comprehensive review of the available alternatives, the board determined that this court-supervised sale process provides the company with the best opportunity to maximize value for all stakeholders," CEO Colin Adams said in a statement.

The platform will keep running during the sale process. But Adams warned that if no bid emerges to keep it operating, Character.AI will be wound down.

From billion-dollar darling to court sale

The reversal is stark. Founded in 2021 by former Google engineers Noam Shazeer and Daniel de Freitas, Character.AI reached a $1 billion valuation after a $150 million funding round in 2023. In 2024, Google effectively bought out the company through a licensing-and-hiring deal valued at around $2.5 billion.

The startup also faced mounting lawsuits alleging its AI companions contributed to mental-health harms among teenage users, including self-harm and suicide. The company agreed to settle five such cases earlier this year. Former CEO Karandeep Singh Anand joined Disney as its Chief Technology Officer last month.
